Notfred's stuff contains a custom-built "miniaturized" version of Linux that just runs without user intervention (all the configuration was done when you generated the CD image).
If you are using his stuff in a VM, then you are limited to single/multi-core Linux CPU clients. For single core you can probably just run the Windows client. For SMP, you can do it with notfred's stuff. I was doing notfred's stuff before in a VM, but lately the monster file problem basically made it very unstable for me. If you have the disk space you are better off just run a full Linux install in a VM and run the SMP client there (planning on doing that on my next scheduled reinstall of everything around my place).
The basic idea for "diskless" was to have a barebones build with no HDD but an optical/usb drive, you boot it up and it starts folding. Nothing more, nothing less. It actually makes little sense if you have a HDD anyway.
